Merck DCF Analysis
U.S. Merck’s DCF needs a product-renewal case as well as a margin case. Cash generated after physical capex can fund research, acquisitions and other claims, so that residual is not interchangeable with cash available to shareholders. The figures below concern Merck & Co., Inc., the U.S. issuer, with Keytruda-family concentration kept explicit.
Read research and product costs alongside annual earnings
Years ended December 31, 2024 and 2025; U.S. Merck consolidated financial statements. Amounts use the monetary scale stated in each table caption. Source: annual financial statements. Reported lines retain the issuer’s scope; derived ratios use the displayed denominators.
| Measure | FY2024 | FY2025 |
|---|---|---|
| Sales | 64,168 | 65,011 |
| Cost of sales | 15,193 | 16,382 |
| SG&A | 10,816 | 10,733 |
| R&D | 17,938 | 15,789 |
| Restructuring | 309 | 889 |
| Selected operating subtotal: derived | 19,912 | 21,218 |
| Income before tax | 19,936 | 21,067 |
| Profit attributable to Merck | 17,117 | 18,254 |
| Gross margin: derived | 76.3% | 74.8% |
The selected operating subtotal is sales less product costs, SG&A, research and restructuring. It excludes the filing’s other income/expense line and is not a reported EBIT or normalized-profit measure. Preserve that distinction when adjusting business-development or restructuring items; their accounting classification does not establish the recurring investment required by a product forecast.
Build established-product erosion, replacement launches and Animal Health within their own operating assumptions. Purchased development can enlarge the future opportunity while consuming cash today. A terminal case that keeps the replacement sales but removes both development spending and acquisition funding would not describe a funded business.
Keep the leading product family’s denominator visible
The annual product figures use the consolidated company sales denominator. The residual below is derived, not a reported operating segment or separate cash pool.
| Population | Sales |
|---|---|
| Keytruda / Keytruda Qlex | 31,680 |
| Remaining consolidated sales: derived | 33,331 |
| Consolidated company | 65,011 |
The product family represents 48.7% of consolidated sales after rounding. Use a dated product-life and competition case before extrapolating that share. The remaining business should have its own revenue, cost and investment explanation; it cannot simply be assigned the same growth and margin as the leading oncology family.
Trace earnings into cash and reinvestment
Reconciliation source: annual earnings and cash-flow statements. Subtotals below are checkpoints, not extra amounts to add. Grouped adjustments are calculated from the disclosed cash-flow lines.
| Step | FY2025 |
|---|---|
| Selected operating subtotal | 21,218 |
| Other expense and tax | -2,955 |
| Consolidated net income: subtotal | 18,263 |
| Depreciation + amortization | 5,838 |
| Other reconciliation adjustments | -653 |
| Operating assets and liabilities | -6,976 |
| Operating cash: subtotal | 16,472 |
| Capex | -4,112 |
| After capex: derived | 12,360 |
| Verona net acquisition payment | -10,042 |
| Selected residual after Verona: derived | 2,318 |
Other reconciliation groups impairments, investment income, deferred tax, stock compensation and the cash statement’s other adjustment. Operating-balance movements include non-current and tax items as well as receivables and inventory. The consolidated net-income starting point includes noncontrolling interests; it is not the parent-attributable profit row in the annual table.
The final residual is a narrow historical subtraction, before other investing and financing flows. It is not a new free-cash-flow definition. Decide whether future portfolio renewal is represented by ongoing research, licensing, acquisition cash or a combination, and reconcile those choices so the same investment is neither omitted nor deducted twice.
Stress concentration before assuming replacement growth
Illustration: reduce Keytruda-family sales by 5% on the FY2025 basis, hold other revenue and the selected cost base fixed, and assume no offsetting launch. This deliberately isolates revenue exposure; it is not issuer guidance or a patent-expiry forecast.
| Measure | Historical basis | Illustrative case |
|---|---|---|
| Product-family sales | 31,680 | 30,096 |
| Consolidated sales | 65,011 | 63,427 |
| Selected operating subtotal | 21,218 | 19,634 |
The isolated pre-tax operating reduction is $1,584 million. A complete case must then allow the cost response, operating taxes, collections and replacement investment to change explicitly. An assumed launch benefit should arrive on a dated commercial path with the research and funding needed to reach that path.
Keep interim reporting separate from the annual basis
Q2 2026 covers 2026-04-01 through 2026-06-30 and was released 2026-08-04. Revenue was $16,607 million in this quarter. Source: official Q2 2026 results.
The later quarter includes Terns acquisition effects and belongs to its own reporting perimeter. Keep transaction charges, purchased development and payment dates separate from recurring product contribution. A quarterly charge is not automatically a recurring annual cash amount or a permanent add-back.
Turn the financial basis into a DCF case
| Decision | Treatment |
|---|---|
| Operating case | Forecast the leading oncology family and replacement portfolio separately; preserve Animal Health’s different demand drivers. |
| Operating tax | Use a stated operating tax assumption, distinct from reported group tax and financing effects. |
| Portfolio cash | Reconcile research expense, licensing milestones and business purchases before defining investor cash. |
| Terminal case | Retain sufficient renewal investment for the assumed mature product mix. |
| Equity bridge | Use valuation-date cash, debt, other claims and diluted shares after choosing enterprise or equity cash. |
A conventional enterprise cash bridge begins with operating earnings after assumed operating tax, then adjusts non-cash costs and deducts reinvestment and changes in operating funding. The selected subtotal above still requires classification review before serving that purpose. Starting from reported operating cash instead requires an explicit financing and tax reconciliation; the historical property-only residual is not automatically FCFF.
The Merck company analysis explains the wider operating context. Use the company forecast tool and DCF calculator with explicit assumptions. Use the historical financials to define an explicit operating and reinvestment case, then supply valuation-date capital costs, claims and diluted shares. Check that each cash claim is counted once before deriving a per-share value.
